Liberalized Exchange Rate Mechanism System India announced the Liberalised Exchange Rate Mechanism System (LERMS) in the Union Budget 1992–93 and in March 1993 it was operationalized. India delinked its currency from the fixed currency system and moved into the era of floating exchange-rate system under it. This means that there are two important exchange rate systems the fixed (or pegged) exchange rate and the flexible (or fluctuating or floating) ex­change rate. These two exchange rates have been tried and tested in the past. Fixed exchange rate system had been tried by the IMF during 1947- 1971 when this system was abandoned. Liberalised Exchange Rate Management System (LERMS): The LERMS involved partial convertibility of rupee. Under this system, India followed a dual exchange rate policy, where 40 percent of the exchange rate were to be converted at the official exchange rate and the remaining 60 percent were to be converted at the market-based exchange rate. This was the Liberalised Exchange Rate Management System (LERMS). Under this system, all foreign exchange receipts on current account transactions (i.e. exports, remittances, etc.) were required to be surrendered to the authorised dealers (ADs) in full. The rate of exchange for these transactions was the free market rate quoted by the ADs. In addition, by the early 2020s when the liberalization of capital transactions is expected to be realized, the shift of the yuan to the floating exchange rate system and the liberalization of interest rates also should be completed. This should enhance the effectiveness of the monetary policy, particularly through adjusting interest rates.
